Are there limitations to what logs I can collect using the log allowance?

Yes, the log allowance is limited to logs that help you assess the performance of the systems and are aimed at helping you to get a base understanding. For more in-depth analysis the log volume should be extended.

Can I really monitor all my MSSQL databases and IIS application servers?

Yes, as long as you have a server monitoring license for the machine those applications are running on.
